CDOs (Collateralized debt obligations) are a kind of investment vehicles, or in other words, unregulated asset-backed securities and integrated credit product. These CDOs are built from a portfolio of fixed-income assets. The ratings firms assess these assets’ value and divide them into dissimilar tranches: AAA (senior tranches), AA to BB (mezzanine tranches), and unrated (known as equity tranches). In CDOs the junior tranches provides higher interest rates (coupons). This mechanism is used to compensate the extra default risk associated with it. Losses are adjusted in inverse order of seniority i.e. equity tranches bears the first adjustment of loss, then mezzanine tranches and at last the senior tranches.
Drexel Burnham Lambert Inc. was first to issue collateralized debt obligations (CDOs) for a saving institution known as Imperial Savings Association, that later on became bankrupt and was taken over by the Resolution Trust Corporation in 1990s. But after a decade, with the introduction of Gaussian copula models, CDOs came forth as one of the fastest rising sector of the investment vehicles. The growth can be gauged by ever increasing interest for CDOs among investors and asset mangers, which includes investment trusts, mutual fund companies, insurance companies, private banking institutions, pension fund managers, investment banks, commercial banks and other CDOs and integrated investment vehicles. The basic reason for such interest was greater profit margins.
CDO has a very broad definition and it refers to different kinds of products. They can be classified in following ways:
Origin of funds: Cash flow (income) and Market value
o Cash flow CDOs pay principal and interest to notes bearers utilizing the income generated by the CDOs’ assets. Its primary focus is to manage the credit standard of the fundamental portfolio.
o Market value CDOs undertakes regular profitable selling and trading of collateral assets to increase investors’ income. The asset manager endeavors to make capital gains on the underlying portfolio. They are more concerned about the changes and developments in the CDO portfolio’s assets’ market value.
Motive: Arbitrage and Balance sheet
o Arbitrage transactions seek to gain control on equity investors that are dispersed between lower yielding liabilities and comparatively higher yielding assets made up of the rated bonds. Majority of CDOs are arbitrage prompted.
o By contrast, Balance sheet transactions are mainly prompted by the issuing institutions’ to cut down its balance sheet’s credit risk. To offload loans and other assets from the balance sheet and improve their earning on risk assets.
Financial Support: Cash and Synthetic
o Cash CDOs call for a portfolio of cash value, like corporate bonds, loans, mortgage-backed securities or asset-backed securities. Possession of the assets is shifted to the legal entity (SPV), the issuer of the CDOs notes. Loss is distributed in inverse order of seniority.
o Synthetic CDOs earn on fixed income assets without holding its ownership, through credit default swaps mechanism. Under this swap mechanism, the CDO, the credit protection seller gets premiums (periodic cash payment) with an agreement that in event of loss it would be shared in reverse order of seniority tranches.
Single-tranche
o Single tranche CDOs are constructed by using flexibility of credit default swaps. This CDO is specially made for small group investors; the left over tranches are not sold but kept by the dealer under some agreed internal models.
The working patterns of all CDOs are nearly the same but they differ in structure and underlying assets. Basically, a CDO is a collective entity formed to keep assets as collateral and sell packets of incomes to investors. A CDO is built on following lines:
o A SPV (special purpose entity) takes on a role of credit. Usually, the hold assets like Commercial Real Estate debt, mortgage-backed securities, and high-yield corporate loans.
o Different classes of equities and bonds are issued by SPV and the payoffs are utilized in purchasing the portfolio of credits. The equity and bonds are entitled to income according to pre-determined transaction documents’ Priority of Payments. First income goes to the senior tranches next to the junior tranches and finally the equity tranches are paid. Thus, equity tranches bears the first loss then the junior tranches and at last the senior tranches. In this way, all tranches has the same portfolio of debt securities, but they offer different combinations of return and risk.
A CDO investor does not take direct position in the underlying assets, but has stand in an entity with defined reward and risk. Hence, the investment is subject to the standard of measurements and assumptions involved in analysis of reward and risk of the notes.
Usually, the investment bank (issuer of the CDO) makes a commission at the time of issuing the CDO, and management fees till the existence of the CDO. Investing in a CDO is an investment in the income of the assets, and the metric patterns of this intermediator, instead of direct investment in the asset-backed collaterals.
